Abstract

This chapter examines the evolution of fiscal and monetary policy design, with a focus on how both have addressed the challenges of time inconsistency and the trade-offs between credibility and flexibility. Drawing insights from the challenges faced by rule-based monetary policies and their transition to a constrained discretion regime, the chapter proposes a framework for fiscal policy that incorporates flexibility while maintaining the credibility necessary for long-term sustainability. It reviews the development and challenges of fiscal rules, emphasizing the trade-offs between simplicity, enforceability, and flexibility. The chapter also develops a taxonomy of fiscal rule designs to highlight the available options (e.g., debt ceilings, debt anchors, or standards). Introducing the concept of debt targeting – akin to inflation targeting – it explores a framework that emphasizes transparency and accountability, rather than rigid numerical limits and enforcement. The proposed framework promotes an adaptable approach, tailored to each country&s;s unique context. Ultimately, the chapter calls for a comprehensive and coherent fiscal policy regime that balances flexibility with sustainability objectives. This regime would be based on three pillars: (i) a specific goal (especially the long-term debt sustainability); (ii) clear fiscal strategies and principles; and (iii) the establishment of an independent authority, designed to evaluate the government&s;s fiscal policy decisions. These pillars seek to enhance the use of judgment by leveraging transparency and accountability. The focus should be on the disclosure of information rather than strict compliance with mechanical limits. We assume that this approach will create the right incentives for governments to pursue responsible fiscal policies and get flexibility to make their own decisions regarding fiscal matters.
